The merchant when contacted about the disputed charges issued a refund within a week. Then sent the disputed amount to acollection agency. Is this legal?

Probably not.
So, all you need to do (if its worth the trouble to you) is write a letter of dispute for the credit bureaus.
Tell them your side of the story, even though no one will read it or care, because they believe the merchants who pay them; and the merchants believe each other.
When the collection agency sues you, you simply show up in court, tell your story and pray you get justice.

Well, that helps, somewhat.
It prevents (or makes most lawsuits) extremely difficult.
But, they've accomplished their evil deed.
They've DINGED your credit.
So, tell your side, if you want to try to fix it.
These days, the big people don't care what us little people have to say.
